While you can use dictation on your iPhone using Siri's recognition capabilities, Nuance has released possibly a better solution called Dragon Anywhere.

The app is based off of the popular dictation software Dragon Dictate, and not only does the app do normal dictation by turning your voice into text, it can also correct typos, format paragraphs differently, and even allow you to navigate around the document using just your voice.

It's completely cloud-based, so it won't take up a lot of storage space and the best part is that the app is completely free to download, whereas Nuance's other software products usually cost money.
